What Is A Pyramid Scheme?


In recent years many companies have successfully utilized  so-called "multi-level marketing"  practices. It is important, therefore, to address the differences between a pyramid scheme and a legitimate multi-level marketing company.  Initially, it should be noted that pyramid schemes always fail, while multi-level  marketing companies sometimes survive.  

What Is A Pyramid Scheme?

A pyramid scheme is a fraudulent system of making money based on recruiting an ever-increasing number of  "investors."  The initial promoters recruit  investors, who in turn recruit more investors, and so on. The scheme is called a "pyramid" because at each level, the number of investors increases. The small group of initial promotors at the top require a large base of later investors to support the scheme by providing profits to the earlier investors.

Pyramid schemes are illegal in New York State, as well as in many other states. Article 23A of the General Business Law of the State of New York §359-fff sets forth the criminality of initiating and participating in pyramid schemes (also known as chain distributor schemes).

Pyramid schemes may or may not involve the sale of products or distributorships. The trend is to involve sales of products or distributorships in an attempt to show legitimacy. This is done solely to sidestep the regulatory agencies, as most state laws prohibit marketing practices where the potential for profit stems primarily from recruiting other investors and not from the sale of products. The bottom line, however, is that in all pyramid schemes, the selling of a product itself is much less important than the recruiting of new investors.

What Is Multi-Level Marketing?

Multi-level marketing is a method of selling products directly to consumers without intermediary retail stores. Products are sold through a network of distributors or salespersons set up to resemble a pyramid: each distributor recruits and trains additional distributors and will earn commissions on their sales, as well as on the sales he or she makes. Because of their pyramidal structure, multi-level marketing companies can sometimes be pyramid schemes.

What Are The Differences Between A Legitimate Multi-Level Marketing Company And A Pyramid Scheme?

A legitimate multi-level marketing company emphasizes reliable products or services. A pyramid scheme uses products or services to disguise its quest for collecting money from the investors on the bottom levels to pay other investors further up the pyramid.

In a typical pyramid scheme, new investors must pay a fee for the right to sell the products or services as well as for the right to recruit others into the pyramid for rewards unrelated to product sales or services. Very often the products or services the victim must buy are unsalable, and the pyramid's promoters refuse to repurchase them. On the other hand, legitimate multi-level marketing companies will buy back unsold merchandise, although often at a discount from the original price.

Success in multi-level marketing is based on two factors: product and service quality, and the hard work involved in being able to sell the products or services. Recruitment of new investors is secondary.

Why Do Pyramid Schemes Always Fail? And Why Do Legitimate Multi-Level Companies Sometimes Survive?

Pyramid schemes are doomed to fail because their success depends on the ability to recruit more and more investors. Since there are only a limited number of people in a given community, all pyramid schemes will ultimately collapse. The only people who make money are those few who are on the top of the pyramid.

Legitimate multi-level marketing companies, on the other hand, can be around for a long time. Although the recruiting of additional investors is an essential part of the marketing practice, since legitimate multi-level marketing companies involve solid products or services, participants in these companies are not subject to huge losses.

Why Do People Invest In Pyramid Schemes?

If all pyramid schemes fail, why would anyone invest in them? There are three basic categories of people who invest in pyramid schemes: those who participate out of greed; those who are misled into thinking that they are joining an "investment club" or a "gift program"; and those who believe that the products or services are legitimate.

The people who participate in pyramid schemes out of greed often know that they are illegal. They nevertheless participate, hoping that the scams will last long enough for them to make a profit. However, the end result of a pyramid scheme is inevitable. At best, a few people, usually the promotors, walk away with a lot of money, leaving the bulk of the investors to lose all of the money they put into the scheme. In fact, the only way anyone could make money from pyramid schemes, is if other people are defrauded into giving money upon the promise that they in turn will be repaid

Pyramid promoters often target closely knit groups such as religious or social organizations, sports teams, and college students to increase pressure to participate. They give some pyramid schemes attractive names such as "investment clubs" or "gift programs." These clubs or programs are usually presented to these investors with assurances that they are perfectly legal, approved by the Internal Revenue Service or a Certified Public Accountant. Some even expressly state that they are not a pyramid scheme.

Participants of these clubs or programs are required to characterize their investments as "unconditional gifts" by signing waivers. The truth of the matter, however, is that by making these "gifts," everyone expects those further down on the pyramid to do the same. The intention is not to make an unconditional gift. Consequently, not only are these people involved in illegal pyramid schemes, they may also be violating tax laws.

Those investors who actually believe that the products or services which the promoters sold to them are legitimate, inevitably realize that they have been scammed. It is only when these products and services are unsaleable, and the promoters refuse to repurchase them, that they finally become aware that they have participated in an illegal pyramid scheme.

How Can You Avoid Being Defrauded?

The easiest way to avoid being defrauded is obviously not to participate in any promotion that appears to be a pyramid scheme. The following are some additional tips to help you steer clear of pyramid schemes:
  • Gather all information regarding the company, its officers, and its products or services. Get written copies of the company's marketing plan, sales literature, contracts, etc. Avoid promoters who fail to explain their plans clearly and in detail. In particular, read the company's prospectus or other written material. (A prospectus is a legal document that gives prospective investors information about a company.) If you don't understand it, get someone independent of the company to explain it to you.
  • Find out if there is a demand for the product or service. Is there a similar product or service on the market? If so, how well does it sell? If the promoters seem to be making most of their money by selling distributorships or large start-up inventories to new recruits, stay away.
  • Ask if you must buy a product to become a distributor. Find out if the company will buy back your inventory --you could get stuck with unsold products. Legitimate companies will buy back inventory for at least 80 to 90 percent of what you paid. Get all promises in writing.
  • Beware if the start-up cost is substantial. Some pyramid schemes pressure you to pay a large amount to become a "distributor." What are you getting for your money? Beware of promises of quick, easy and unreasonably high profits.
  • If the distributorship is providing a product for use to make a final product, make sure that whatever you provide reaches the final manufacturer. If you can, call or visit the manufacturer and ask for a list of its customers. Call the customers and ask if they are satisfied with the product.
  • Resist the temptation to invest just because the people selling you the program are friends or are part of your religious or social organization. They may have been misled into believing that they could make large amounts of money in a short time.

DXN Optimistic About Strong Sales Momentum


PETALING JAYA: DXN Holdings Bhd (DXN) is positive on its earnings prospects, following a good start to its financial year ending Feb 29, 2024 (FY24).

The health-oriented and wellness direct-selling company’s executive chairman and founder Datuk Lim Siow Jin said the group is optimistic about delivering growth and generating enough cash through its scalable business model moving forward.

For the first quarter ended May 31, 2023 (1Q24), DXN’s revenue stood at RM424mil, an increase by 17.6% year-on-year on the back of continuous sales growth of fortified food and beverages in Latin America and India.

Additionally, DXN attributed the rise in revenue to the depreciation of ringgit against certain foreign currencies.

Net profit for the quarter rose slightly to RM77.6mil from the RM77.17mil posted in 1Q23.

“The higher revenue accompanied by strong profit are testament that our business is growing in the right direction.

“We continuously strategise methods to grow our active member base and launch new products to meet ever-changing consumer preferences,” Lim noted in a statement yesterday.

He added DXN has completed construction of an additional cultivation facility in China as well as two manufacturing facilities in India and China.

DXN currently has 21 vertically integrated production facilities, comprising two research facilities, seven cultivation facilities and 12 manufacturing facilities.

“This should pave the way for us to support the increasing sales of our existing major markets and penetrate further into new markets,” he said.

Lim said the group will remain committed to its dividend policy of paying out 30% to 50% of its earnings.

DXN declared a first interim dividend of 0.80 sen per share, amounting to a payout of RM39.9mil, which shall be paid on Aug 30, 2023.

KUALA LUMPUR: DXN Holdings Bhd chairman and founder Datuk Dr. Lim Siow Jin is optimistic over prospects following a positive start to its financial year.

The global health-oriented and wellness direct selling company announced a net profit of RM77.6mil in its first financial quarter ended May 31, 2023, for an earnings per share of 1.6 sen, which was on a par with a net profit RM77.17mil registered in the same quarter in 2022.

It said revenue in the quarter under review was RM423.98mil, 17.65% higher than RM360.39mil in the comparative quarter.

"The higher revenue accompanied by strong profit are testament that our business is growing in the right direction.

"We continuously strategise methods to grow our active member base and launch new products to meet ever-changing consumer preferences," said Lim in a statement.

DXN’s board of directors declared a first interim dividend of 0.8 sen per share amounting to a payout of RM39.9mil, which is payable on Aug 30, 2023.

DXN’s current valuation is attractive, considering its solid growth prospects underpinned by new market expansions, said RHB Research (RHB) in a recent report.

“Building on its initial expertise in Ganoderma, DXN has expanded its product offerings to a diversified portfolio of health and wellness consumer products across a range of natural health ingredients, which include Ganoderma, Spirulina, and Cordyceps, among others,” said RHB.

Only this will increase our belief level, and above all will be a testimony to others. Belief is the single most powerful tool for continuous success. Without any belief in your product, the chances are low that you will not succeed in the business.

What is Gout?

  4. Is there no correlation between the number of recruits and compensation?
  5. Do products have fair market value?
  6. Is there a compelling reason to buy the products being offered?
  7. Is there a reasonable product return policy?
  8. If recruitment were to be stopped today, will participants still make money?

Real Network Marketing vs Pyramid Scam


This article aims to educate the consumers to spot pyramiding and unregistered investment scams of companies who claim to be network marketing business opportunities but are actually not. While Network Marketing or multi level marketing (MLM) is legitimate, many unscrupulous or misguided entrepreneurs create MLM-like compensation plans that are downright illegal violating the laws of the Philippines and destroys the ecosystem of sustainable business practices. I will share cases to dissect and illustrate. 

Case #1: The late Bernie Madoff was once a very trusted person. Imagine having the credential as a one time non-executive chairman of the Nasdaq stock market while his company was once the 6th largest market maker in S&P 500 stocks in the U.S. In March 2009, after running an unsustainable investment scheme for over a decade, he was convicted of running the biggest Ponzi scheme in the world, valued at about US$64.8 billion, for which he was meted out the maximum 150-year prison term. He also forfeited over US$17 billion, and was banned for life from the securities industry. 

Myth #1: High profile people, such as a financial expert, a philanthropist, a known socialite, a charismatic religious leader, a known businessman with rich parents, entrepreneurs with expensive cars can never run a scam! 

Reality #1: There are high profile people who have been convicted of scams in the past. 

Case #2: Company A sells overpriced products and make more money from registration fee, encouraging its members to earn money by recruiting new members than retailing products. Having no fair market value is evidenced with few buyers buying without joining the company to participate in the money scheme. 

Myth #2: We sell products, we are not pyramiding! 

Reality n#2: Pyramiding is a hierarchal chain distribution scheme that offers members/investors profits based on recruiting others to join them as downlines (people recruited under an existing member), not based much on any resale of products or real investment. This is illegal in the Philippines, violating Article 53 of Republic Act 7394. Check if there is a direct correlation between recruits and earning payout. If there is, it is an indicator of pyramiding. To go around this rule, no company will be stupid enough not to have products, so they just overprice their products versus other industry players. The income derived are mostly from within recruits through registration fee, not retailing products to outside customers. Since the rewards for recruits are much more compelling, members are attracted to keep recruiting than do retailing of products, after all, their products have no fair market value, the intent is not selling of products to retail customers but that of recruiting. 

Case #3: A binary company convince its members to buy business centers (known as “Headers”) in order to earn as many times as the business centers they signed up. Binary scheme is based on recruiting two people, with these two recruiting their own two and so on. The “spillover” (excess recruits) are put below a recruit to complete the binary.  For instance, Mr. A may have two members on his first level, four on his second level, eight on his third level, sixteen on his fourth, thirty two on his fifth, sixty four on his sixth level, for a total of 127 downlines. Except in a “header” system, instead of downlines/members being recruited by Mr. A, Mr. A signed himself up in all these business centers, at any of the levels. At P10,000 each, the investment paid by Mr. A to the company was P1.27 million, paying the uplines (those who recruited Mr. A) handsome commissions. 

Myth #3: Business centers or headers are legitimate way to earn income. 

Reality #3: Binary plan selling “headers” are classified as unregistered investment, a violation of Section 8 of the Securities Regulation Code (SRC), punishable with the penalty or fine of not less than Fifty thousand pesos (P50,000.00) nor more than Five million pesos (P5,000,000.00) or imprisonment of not less than seven (7) years nor more than twenty-one (21) years, or both at the discretion of the court as provided for in Sec. 73 of the SRC. Independent members, specially those who lost money, can file charges against the binary company and/or their uplines. This is exploiting the “Theory of Greater Fool” at work, convincing a greater fool to invest, and the greater fool signing himself / herself up multiple times becoming the greatest fool! 

Case #4: Member A claims the headers company convinced them that they are registered with the Securities and Exchange Commission (SEC) as well as Department of Trade and Industry (DTI) with papers to show, that’s why SEC and DTI never lifted a finger to investigate them ever since. 

Myth #4: A company registration with SEC and DTI are enough evidence of legitimacy of a MLM-type compensation plan. 

Reality: Unlike other countries, SEC and DTI to this day do not require companies intending to do MLM to have their compensation plan approved before operating. Registration is evidence of legal identity as a company, not legitimacy of MLM scheme. For instance, banks and suppliers would not want to give credit line if a company is unregistered. Last December 15, 2021, DTI issued administrative order 21-09 requiring existing direct selling and MLM companies to apply for the DTI Seal of Legitimacy as part of consumer protection.

Case #5: Member B claims their binary company is legitimate being a top taxpayer, major advertiser and given awards by different organizations and publications. 

Myth #5: Awards, advertising and being top taxpayers are not evidence of the legitimacy of compensation plans. 

Reality #5: Ask awards body, media company and internal revenue to explain pyramiding, unregistered investment versus legitimate MLM, and chances are, most cannot distinguish the fine print. Simply seeing awards, advertisements and being told the company is a top taxpayer, a major advertiser, or recipient of many awards, is playing on the gullibility of their members. 

Case #6: Multitel Group of Rose Baladjay, used counsellors and sub-counsellors to attract some 2 million people investing some P100 billion in her company by offering them at least 4% interest monthly, or double-your-money scheme for a lock-in period of 18 months. The scheme collapsed after the number of new people investing started to dwindle. 

Myth #6: You can take the risk early and withdraw your money just before the collapse of a pyramiding scheme. The benefit far out-weight the risk. 

Reality: The penalty imposed by the court to Baladjay was a jail term of 7 years and to return some P8 million to her investors. Many times, investors are left dry! 

It is possible that founders may not know they operate a pyramiding or header scam in the beginning, practicing the “Law of Foolish Fellowship”, having simply copied the scheme from other companies. They may later realize the only way to be sustainable is to have more recruits pay an amount in order to have funds to pay uplines but once they see the money, they refuse to amend their compensation plan to be legally compliant. 

A sad reality is that many binary companies operating with headers still continue to operate freely as if they are exempted from the law. 

It is time for consumers to be reminded to be alert and rely on being educated than simply expect to be protected when victimized. Caveat Emptor, let the buyer beware!
